Sheep produce wool only when butchered, and can not currently be sheared as of experimental game version 0.D-9196-g16728ff. Now in 0.F or later they can be sheared, there are even special shear tools.
They can be milked and produce 2 units of milk (0.5L).
In case you happen to encounter a free running sheep not too far from your home base you could use a short rope as a leash to lead it home. Otherwise a hazard zombie would probably kill it in near future.
If your rural home even has a fence around the house: think twice to have lifestock in it. In case a portal storm happens while you are hiding inside the house, the violent ghostly attackers might kill your nearby animals.
